Fed, ECB and Bank of Japan tighten policy as UK policymakers weigh further rate increases amid higher inflation forecasts Economist Huw Dixon warns growth could stall heading into 2027, with recessions probable in several G7 economies Rising energy costs are renewing inflation pressures across major economies, prompting interest-rate increases and complicating central banks’ efforts to contain prices without undermining growth.

The US Federal Reserve, European Central Bank and Bank of Japan raised borrowing costs in September, while the Bank of England held its benchmark rate steady despite growing concerns about the inflation outlook.

Huw Dixon, emeritus professor of economics at Cardiff University, told Anadolu that the energy crisis triggered by the Iran war had substantially changed expectations for inflation and monetary policy since the beginning of the year.

He warned that growth could stall heading into 2027, with recessions probable in several Group of Seven economies.

“Interest rates will have to rise to control inflation, but perhaps we will see policy rates high but below inflation again so as to limit damage to the real economy,” he said.

Dixon argued that central banks would not repeat the shift toward zero interest rates seen during the 2008 financial crisis unless a conflict with Russia broke out.

His assessment highlights the competing pressures facing policymakers as higher energy bills squeeze spending while also raising businesses’ costs.

The Fed raised its benchmark federal funds target range by 25 basis points to 3.75%-4% on Sept. 16 in a unanimous decision.

It said inflation remained elevated and the increase would support a timelier return to its 2% goal. However, its assessment of activity remained relatively firm, pointing to resilient domestic spending, strong productivity growth and robust capital investment.

In the euro area, annual inflation accelerated to an estimated 3.8% in September from 3.2% in August, according to Eurostat’s flash release.

The ECB raised its three key rates by 25 basis points on Sept. 10, taking its deposit facility rate to 2.5%.

It warned that the Middle East conflict was generating inflation pressures likely to keep price growth well above target for an extended period.

Its September projections put average inflation at 3% in 2026, 2.5% in 2027 and 2.1% in 2028, with the latter two forecasts revised upward from June.

The ECB nevertheless projected continued growth of 0.9% this year and 1.4% next year, distinguishing its baseline outlook from Dixon’s warning of possible recessions. It identified upside risks to inflation and downside risks to growth, while avoiding a commitment to a particular rate path.

UK inflation reached 3.1% in August. The bank’s updated assessment indicated inflation could reach around 3.75% in the fourth quarter, compared with the 3.2% projected in July, and slightly above 4% in early 2027.

Policymakers reported little evidence of substantial spillovers into wage and price-setting so far, but judged that the risk would grow the longer energy costs remained elevated.

Dixon said that before the US-Israeli attack on Iran, UK inflation had been expected to fall to 2% by April and interest rates to decline to a range of 3%-3.5%.

He now expects inflation to reach 4% by year-end and potentially rise further in 2027 if the war resumes.

“Bank of England rates will rise,” he said, describing a similar shift in the outlook for Western Europe and the US.

The bank’s September minutes showed that survey respondents anticipated a prolonged period of unchanged rates, while market pricing pointed upward.

Policymakers cautioned that risk premiums partly explained the market curve, meaning it did not simply represent expectations of future rate decisions.

Japan tightens despite lower headline inflation Japan’s annual headline inflation stood at 1.9% in August, while inflation excluding fresh food was 1.7%, according to the Statistics Bureau.

The Bank of Japan nevertheless raised its overnight policy-rate target to around 1.25% on Sept. 18 by a 7-2 vote.

It cited rising medium- to long-term inflation expectations and the risk that underlying inflation could exceed its 2% target as companies increasingly passed higher wages and input costs into selling prices.

The bank also identified high crude oil prices, yen depreciation and demand for artificial intelligence-related products as sources of price pressure.

It expected inflation excluding fresh food to accelerate clearly above 2% in the second half of fiscal 2026, while signaling further rate increases depending on economic and price developments.

Dixon warned that prolonged uncertainty could undermine confidence in central banks’ ability to maintain price stability.

“Expectations have been anchored in recent years, but there is so much uncertainty I suspect this may break down if central banks let inflation get out of control again,” he said.
